Liquidity Crisis, Granularity of the Order Book and Price Fluctuations

چکیده
We introduce a microscopic model for the dynamics of the order book to study how the lack of liquidity influences price fluctuations. We use the average density of the stored orders (granularity g) as a proxy for liquidity. This leads to a Price Impact Surface which depends on both volume ω and g. The dependence on the volume (averaged over the granularity) of the Price Impact Surface is found to be a concave power law function 〈φ(ω, g)〉g ∼ ω δ with δ ≈ 0.59. Instead the dependence on the granularity is φ(ω, g|ω) ∼ g with α ≈ −1, showing a divergence of price fluctuations in the limit g → 0. Moreover, even in intermediate situations of finite liquidity, this effect can be very large and it is a natural candidate for understanding the origin of large price fluctuations.

What really causes large price changes?
We study the cause of large fluctuations in prices on the London Stock Exchange. This is done at the microscopic level of individual events, where an event is the placement or cancellation of an order to buy or sell. We show that price fluctuations caused by individual market orders are essentially independent of the volume of orders. Instead, large price fluctuations are driven by liquidity fl...
متن کاملThe Key Role of Liquidity Fluctuations in Determining Large Price Changes
Recent empirical analyses have shown that liquidity fluctuations are important for understanding large price changes of financial assets. These liquidity fluctuations are quantified by gaps in the order book, corresponding to blocks of adjacent price levels containing no quotes. Here we study the statistical properties of the state of the limit order book for 16 stocks traded at the London Stoc...

متن کاملLiquidity crises on different time scales.
We present an empirical analysis of the microstructure of financial markets and, in particular, of the static and dynamic properties of liquidity. We find that on relatively large time scales (15 min) large price fluctuations are connected to the failure of the subtle mechanism of compensation between the flows of market and limit orders: in other words, the missed revelation of the latent orde...
